    Is there a way to Shrink an active object

    Is there a way to shrink the player character. I want to thrink the character as he disappears rather than drawing multiple animation pictures for the character to disappear.

    How do you define shrink in your case?
    (for simple scaling effect from the centered hotspot: )
    set value A to 100
    press key = toggle Flag
    +Flag on
    +value A is >= 0
    - set scale to value A * 0.01
    - subtract [2.1] from value A
    +Flag off
    +value A <= 100
    - set scale to value A * 0.01
    - add [2.1] to value A

    You can scale an active object in the event editor

    side question: does that also scale the collision dimensions of the object?

    Yes it changes the collision of the object. If you're using a default movement watch out for the collision detection. If you're using a custom movement then you'll have to shrink and re-position your detectors.
